Nvidia's earnings report looks impressive on the surface, but the details harbor hidden concerns.
Recently, a deep-dive post widely circulating on Reddit's value investing board (r/ValueInvesting) has caught market attention. The author claimed to have read through Nvidia's latest quarterly report (10-Q) page by page, pointing out three risks widely overlooked by the market: questionable profit quality, a moat not entirely self-built, and overly high customer concentration. The combination of these three risks significantly diminishes the margin of safety at Nvidia's current valuation.
The core argument of the post cuts straight to the heart of valuation – of Nvidia's approximately $58 billion in net profit, $13.4 billion came from unrealized gains on holdings of publicly traded equities (including shares of Intel). This represents non-operating, non-cash, non-recurring one-time income.
Excluding this portion, normalized net profit stands at around $44 to $45 billion. Consequently, the real price-to-earnings (P/E) ratio would jump from the commonly cited 45 to 50 times to nearly 60 times. For a cyclical semiconductor company facing customer concentration risk, this valuation level offers almost no margin of safety.
Unrealized Gains Inflate Profits, Real P/E Understated
Nvidia's current stock price corresponds to a trailing P/E ratio of approximately 45 to 50 times, the valuation anchor most frequently cited by the market. However, the post points out that this figure is built upon an inflated denominator.
According to the 10-Q disclosure, of Nvidia's roughly $58 billion net profit, $13.4 billion came from unrealized appreciation gains on publicly traded equity securities, including its stake in Intel. These gains are marked-to-market, fluctuate with market conditions, are not derived from operations, generate no cash flow, and are not sustainable or repeatable.
Excluding this $13.4 billion, normalized net profit drops to approximately $44 to $45 billion. Recalculated based on the current market cap, the real P/E ratio falls into the high 50s to low 60s range. The post's author writes, "The valuation multiple you're actually paying is much higher than the headline figures suggest." For a value investor, buying a cyclical semiconductor company at 60 times normalized earnings offers virtually zero margin of safety.
$17 Billion Groq Acquisition Raises Questions About a 'Leased' Moat
Nvidia's competitive narrative has long revolved around "extreme co-design" and full-stack self-building. But a significant transaction revealed in the 10-Q has created a crack in this narrative.
The filing shows that Nvidia entered into an approximately $17 billion transaction with Groq, Inc., comprising $13 billion in cash consideration and $4 billion in committed payments, resulting in a $14.4 billion goodwill entry on its balance sheet. Crucially, Groq is a competitor of Nvidia – meaning Nvidia is paying a hefty price to a rival company to access technology necessary to maintain the competitiveness of its own architecture.
The post's author notes that $14.4 billion in goodwill is substantial relative to Nvidia's total equity of roughly $50 billion. Any impairment would directly impact book value. The deeper issue is that it suggests at least one pillar of Nvidia's moat is not entirely self-built but "leased." The author draws a historical lesson from Intel's x86 architecture, warning: "A moat that is leased will eventually be eroded by competition."
Top Three Customers Account for 54% of Revenue, Concentration Risk Cannot Be Ignored
A company priced at 30 times sales implicitly assumes diversified revenue sources and sustainable growth. However, the customer disclosure data in the 10-Q clearly contradicts this assumption.
The filing reveals that Nvidia's top three customers contributed 21%, 17%, and 16% of revenue respectively, totaling a whopping 54%. These three customers are almost certainly hyperscale cloud providers, who are actively developing their own custom chips to reduce dependence on Nvidia.
The post author's logic is straightforward: if one of these customers significantly cuts orders, a 15% to 20% annual revenue decline is not a tail risk, but a fully plausible scenario. For a company trading at 30 times sales, a 20% revenue drop would trigger a dramatic compression of the valuation multiple, creating a highly asymmetric downside risk.
The Author Lists Three Observation Metrics
The post author states that before considering a purchase at the current valuation, he will continuously track three metrics.
First, the amount of non-cancelable supplier commitments in Note 10 of the 10-Q. This quarter, the figure was $119 billion. If this number stagnates or declines in subsequent quarters, it would imply weakening internal demand visibility, serving as an exit signal at current valuation levels.
Second, customer concentration. If the combined share of the top three customers falls below 40%, it would indicate the revenue diversification narrative is materializing, warranting a higher valuation tolerance.
Third, the Groq goodwill. If no impairment occurs over the next four to six quarters, it suggests the acquisition is creating value. Any impairment, however, would serve as a dual warning sign for both technology strategy and balance sheet quality.
The author concludes the post: "Nvidia is a remarkable company. The demand is real, and the execution is impressive. But the current stock price already reflects a perfect outcome – clean earnings, smooth diversification, and an unbreachable moat. The 10-Q presents a story with more variables. At 60 times normalized earnings, compounded by customer concentration risk and untested acquisition goodwill, I cannot find a margin of safety."
